There is so much great information on personal finance forums. I participate on several message boards, including the Bogleheads and White Coat Investor forums. Here are some of the discussions happening around the internet.

1. White Coat Investors Facebook Group: Stop-Loss Orders in Falling Market

Question: A reader on the White Coat Investors Facebook group is hearing about all the doom and gloom predictions about an upcoming recession and asks if stop-loss orders can be helpful to protect against a future large drop in the stock market.

WSP’s Take: Stop-loss orders are stock trading orders that do not get executed unless the stock falls below a price specified in the order. For example, if Apple were currently trading at $225 per share, then you could set a stop-loss order for $200 per share. If the stock were to drop to $200 per share, then the order would execute as a market order, meaning that you would sell your shares for approximately (but not necessarily exactly) $200. This means that you could “cut your losses” if Apple were to drop significantly if you were at work or otherwise not paying attention to the stock market.

Stop-loss orders are appropriate for short-term traders, not long-term investors. Short-term traders need to exercise good risk management to stand any chance of succeeding, and stop-loss orders help limit the losses on any one trade. It also takes some of the emotion out of short-term trading, since stop-loss orders automatically execute once the stock falls below a certain price. Stop loss orders help traders avoid having to overcome the shame of a losing trade in order to execute a sell order.

Stop-loss orders serve no use to long-term investors. They do not protect against losses in the stock market. In fact, they more likely will limit possible gains. How many times in the past 9 years have we had a sharp drop in the market lasting a few days to a few months, only to see the market immediately roar back to all-time highs? During the current bull market, a stop-loss order would capture the losses of a stock market correction or mini-correction. When the market reversed and went to new highs, you would need to eventually admit your mistake and buy back into the market at a higher price.

2. White Coat Investors Facebook Group: Term Insurance Ladders for Two High-Income Household

Question: A reader on the White Coat Investors Facebook group is looking to buy term life insurance for himself and his spouse. They both make high incomes. He was considering purchasing $1 million 10-year, $500K 20-year, and $500K 30-year term life insurance for himself and his wife. He figures that if both he and his spouse dies, the children get double the benefit amount (e.g. $4 million if the event occurs in the next 10 years), while if only one dies, the surviving spouse and the children will receive the benefit amount (e.g. $2 million if the event occurs in the next 10 years).

WSP’s Take: I like the use of term ladders for life insurance. By using a term insurance ladder and spreading out the life insurance over several terms (e.g. 10-year, 20-year, 30-year) rather than buying the full benefit amount over a single term (e.g. 30 year), he better approximates his life insurance needs over time.

When you are younger, your net worth is the lowest and your beneficiaries need the most money should you pass away prematurely. However, as you get older, hopefully you have built up retirement savings and the amount of life insurance your family “needs” should you die declines. While buying multiple life insurance policies is associated with higher transactional costs, I think these costs are overcome by not buying excessive insurance (e.g. for this reader, buying $2 million of 30-year term life) or under-insuring yourself (e.g. buying $1 million of 30-year term life for this reader).

The amount of life insurance to purchase is highly personal and depends on your current and projected income and lifestyle, but $2 million for each spouse is a reasonable amount for a dual-physician household.

3. Bogleheads: High-Commission Vanguard ETFs vs. High Expense-Ratio Mutual Funds

Question: Framboise has a new part-time job, which offers the option for a SIMPLE IRA through Ameriprise. Unfortunately, his investment options are very limited — he could purchase a mutual fund with no commissions, but the fund has a 1.5% expense ratio and a 1% deferred load. On the other hand, low-cost Vanguard ETFs have a $50 commission per trade in this account. He was looking to contribute $100/month (up to the employer match) into the IRA, so he was concerned about paying the large commission every month to invest in the low-cost ETF.

WSP’s Take: Remember that the primary benefit of index funds is its reduced cost compared to actively-managed funds. Most of the underperformance of actively-managed mutual funds compared to index funds comes from the increased management fees of the actively-managed funds.

This means that if your company offers sub-optimal investment options, you need to carefully consider whether it might actually make sense to invest in actively-managed funds. This reader’s situation appears to be one of those cases. If he is only investing about $1,000 a year into the SIMPLE IRA, then the actively-managed fund would only cost $15 (1.5% x $1000) per year to manage. On the other hand, buying the Vanguard ETF would cost $50 per trade.

Of course, once the reader switches jobs or is otherwise eligible to rollover the SIMPLE IRA to a firm such as Vanguard, Fidelity, or Schwab, he or she should switch out of the actively-managed fund and into low-cost index funds or ETFs.

4. White Coat Investor: Roth IRA Asset Allocation

Question: JR asks if there are any tax implications if he were to switch from VBMFX (Vanguard Total Bond Market Index Fund) to VSIAX (Vanguard Small Cap Value Index Fund) in his Roth IRA.

WSP’s Take: One of the benefits of a Roth IRA is that no capital gains taxes are charged on investment gains. That means you can easily transfer money from one investment to another without paying capital gains taxes (of course, you wouldn’t get a tax break from investment losses either).

I recently wrote about how investors should avoid putting tax-inefficient, low-return investments such as bonds into their Roth IRA and instead put asset classes with higher expected returns in the Roth IRA. This appears to be what the reader is looking to do with the switch from bonds to small-cap value stocks in his Roth IRA. Of course, your overall asset allocation across all accounts should be appropriate for your risk tolerance.

  1. Nice perspective on stop-loss orders. Before I had my financial awakening and had individual stocks picked out (no research at all, just name recognition), I had trailing stop loss orders in place. It felt to me like a security blanket.

    I didn’t realize that like you pointed out that this is probably a bad method if you are in it for the long haul. Fortunately for me whenever it triggered I ended up buying back at an even lower amount before it recovered. But a lot of that was luck (plus you really had to keep an eye on stock prices a lot more than I want to do now)

  4. I compared and did the math of laddered vs single term-life policies and ended up doing the single term policy. Inflation erodes the value of the policy, so that’s one thing to consider. Also, the laddered strategy depends on the assumption of savings and portfolio growth. While the laddered strategy would’ve saved me some money, I didn’t feel it was worth it for the potential risk of my savings/growth not meeting my expectation and possibly being underinsured in the future with a laddered policy. Of course I could buy more insurance in the future if needed, but I just wanted to keep it simple and set it and forget it now so to speak.
